Contractors can now take advantage of the April 2006 deregulation (A-Day) within the pension market which no longer limits pension contributions which can be made by "one person" limited company contractors. Contractors can now make pension contributions up to an annual tax allowance of £245,000 in 2009/2010 rising to £255,000 in 2010/2011.

A freelance contractor should definitely consider taking full advantage of the tax efficiency demonstrated in setting up a pension. A limited company contractor can make payment contributions into a pension from gross income (before tax) thereby reducing the amount of income declared as company profit and therefore taxable. Additionally the pension will serve as a provision for retirement and contractors working through a limited company have further flexibility in that they may also make payments directly from their company bank account.

Contractors drawing an income over £150,000 per year should take note of the changes made to the pension rules in April 2009 which penalises higher earners by capping tax relief on pension contributions. Essentially tax relief is tapered downwards, falling to 20% for those earning more than £180,000.
